I am a newbie (started 12/26/2013) with the game.
I have set many a airgroup with reserve aircraft. I have not noticed them being used when aircraft are in for repairs. Is this by design?
Reserve aircraft only use is to replace destroyed aircraft?

well, reserve aircraft ashould be used when others are repaired. Do you have enough pilots to fly all planes, including reserve ones ? (wia pilot dont fly).

Reserve planes are not physically in your active pool. They are reserves held in the replacement pool that are assigned to unit that requisitioned them and don't count towards TOE.

A damaged plane being repaired is still in your active pool. A unit held in reserve moves into flying rotation only when active unit is lost.

That's how the replacement pool works.

A unit can have up to 4 a/c held in reserve. These a/c will fly when the number of ready falls below it's normal compliment. See the attached pic which originally had 6 ready a/c + 1 reserve a/c. Due to ops it now has only 3 ready and 4 damaged. If I add a reserve this turn it will fly next turn. There has to be enough pilots for this to happen.

Replacements can be set to auto receive a/c from the replacement pool but reserves cannot, this has to be done manually.

If an airgroup is on active ops, I'll give it all 4 reserve planes (CV airgroups can only have 2 or 3 reserve planes).
I stay away from activating the auto-replacement feature, it can deplete a low-availablity airframe by sending it to the 'wrong' group.
Note that airgroups can only receive replacement planes every 7 days, so let your groups deplete their reserves before manually replacing them.
Most of my 'training' groups have no reserves, but I'll give 1 or 2 reserve planes to a group that's training for an 'unusual' mission. Say if I've got a Fighter group training for GrdB or LowN, i'll give it some reserves - this makes it easier to find that group when I'm needing replacement pilots for a Bomber or Attack Bomber squadron.
It does get up my nose a bit, that the auto-replacement feature (or Allied VRF groups from a Replenishment TF) will only fill out the active planes in a depleted group - they won't fill a group's need for reserve aircraft.
