Perhaps I have overlooked something, but I believe that Italy is conquered / should have surrendered.
The Allies hold Trieste and Genoa (Factories)
The Allies control Tripoli in Libya
The Allies have total garrison value of 30 while the Italians have only 24.

By my count it is Allies 11, Italy 10.5, which rounds to 11, so the Allies do not have a larger garrison.
Units in an enemy ZOC do not count for garrison.

If I have counted correctly, one more Allied plane in Sicily would have caused surrender. If any Allied planes were at sea in the Med, you might want to go back to the return to base stage and return one there.

Well, this is embarrassing.
I have been playing this game for over thirty years with 50 to 60 different opponents. We have never interpreted the ZOC requirement for garrison values as applicable to the Italian surrender, only to Neutrality Pacts and Partisans. The conquest rule does not specifically specify the ZOC requirement whereas it does for the other two cases.
But, as your tag line says, "I thought I knew how to play this game...."
Thanks for the suggestion to go back, but I cannot. I am playing with three other players; German, Russian and Japanese.
I shall just base all of the planes now in Sardinia, and Northern Italy in Sicily. That will weaken my already tenuous defense in Yugoslavia for a turn, but hopefully the German will not notice.

Sardinia doesn't count, I believe...

That is correct. Sardinia is an Italian territory and does not count for Italian conquest/surrender.
