First impulse of N/D 39. Just moved a German sub into the North Atlantic. Clicking "Initiate Combat" does nothing. I was able to successfully initiate combat in other sea areas. Saved game attached.

I ran your save game and it worked fine.
What version are you using?

The game file is 2.9.5. I checked it as well (beta test version 2.9.5.9) and it worked for me, so it appears to be a bug that has been corrected since 2.9.5 was published.

My guess is that Italy was the current major power. When selecting naval combats, the current major power has to match the initiating major power. There is a button on the Select Naval Combat Sea Area that lets you switch to a different major power.

This comes up a lot when multiple major powers are at war and fighting at sea. Oftentimes Japan and Italy are the two major powers and both of them can initiate naval combats in diverse sea areas.

The problem with that theory is that Italy is neutral in the game save.
