I am playing as Allies, and Italy surrenderd despite controling Rome. I took Milan and Turin in one turn, and they are both their NM objectives. I did take Rome in 1941. (after I cleared north africa) and hold it for one turn. I assume Italian NM didnt recover from that and that this is not a bug ?!

Italy has very low morale, and lose lots of it by losing in africa and allies landing in Italy anywhere. They also lose a lot of morale when the US joins, and the Germans can try to keep some territory by occupying Italy, which effectively turns them into an Allied country. Usually this happens at the Germans (axis) turn, so they can react and take Italy for themself, but if it happens from the US joining to the war, it happens at the start of the Allied turn, giving yyou a turn to just sail into the empty Italian friendly ports.

If a Major's National Morale falls to zero then it will surrender, regardless of who holds its capital.

Additionally, when Italy's NM starts getting low, it can be taken over by Germany if the Germans have three units fairly close to Rome. It was called Operation Axis in real life, and it frequently occurs in game too.
