I am working on a scenario in which side A needs to bomb side B, but in a rain forest environment; meaning poor visibility, hard to spot targets, and with friendly ground forces fighting

I don't want to automatically know where each of my units are located; is there a way to give some umbiguity?

what I am thinking:
- set 3 sides: "A, "B" and "ground forces A"

"A" and "B" are hostile to each other
"B" and "ground forces A" are hostile to each other
"A" and "ground forces A" are neutral

would this work? or is there a better way to work friendly fire?

Your approach works and is common. May want to add extra and search some of the LUA forum or threads about creating Integrated Air Defence systems.
They give an idea of multi layering the "sides" and allied or neutral etc settings to create more realistic "command and control decapitation style events" if you want to simulate your ground troops in contact in the jungle losing their comms with air cover when the tactical ground HQ gets hit.
To get really clever LUA can easily disable and enable comms according to event triggers etc if you want to make it related to getting into contact.
But the short answer is yes it would work. [:D]

You will need to consider 'collective responsibility' if you leave it on, which is default, your 'ground forces A' may detect that side 'A' is shooting at them and turn hostile. I think in this case you can just turn it off as everyone is already hostile or not, but some experimentation might be in order
